Hello and welcome to penny and eip dedicated series to discuss an ethereum improvement proposal and understand how it is going to help ethereum ecosystem, I'm your host, phuchar ranjan and with me, we have brentel shop and william shaw from ethereum cat hurdles before we proceed a quick reminder, if you have missed any proposals that we discussed in earlier episodes, you may follow the recording available on penny playlist at ethereum cathedrals youtube.

So today we are going to have an overview of eip2266 atomic swap based american call option contract standard, and we have got with us two of the co-authors of the proposal runcha and cress. This is a standard track erc, which was documented in august 2019.

At present, it is in last call so welcome to the show. Let us have a quick intro and a little bit about you, how you got into ethereum and then we'll go ahead with overview of the proposal. If time permits, we have a few questions for you.

Hello uh ethereum folk, uh I'm hogging, you can also call me chris, so I'm so glad that uh today I have a chance to give a talk on the eip. We propose nani uh eip 2266 autonomy swap based american core option.

B

Contract standard we've been focusing in and interested in ethereum economic ecosystem for a long time, because um it's really well developed and it's very like uh friendly to a blockchain developer and the the ecosystem is quite hot uh for so many years, and um today I will be talking about what is this eip 4 and why we think this eip should be moved to the next state.

So uh this erp is based on a paper uh we uh rent, our, I and zhang co-author on the option: optionality and fairness of atomic swap. The paper also gets accepted in aft 19. Nearly the first acm con conference on at once in finance. So technology 2019 you can, you can get access to the paper by this link.

So rental is a is a phd student from nash, university and data 61, and his research interests include blockchain, scalability, decentralized station and egolitaria, and I myself is a co-founding of zaheer rob layer, 2 dax on ethereum call free decks, feel free to contact me. If you want to learn about this project and john shine is an assistant professor in monash university working on blockchain cyber security and cryptography.

So uh to begin with, let's take a look at how people could exchange some cryptocurrencies across different branching, so uh on blockchain. Let's say: alice wants to exchange one bdc with bob and get 10 eth.

We then need to. uh We then need an exchange or or maybe a justice third party. Otherwise, if alex sends one bdc to bob, she is not sure whether bob will send her back 10 eth and he just lose her one bdc for forever.

B

So if we they both trust. The third party, uh like the exchange here, um they trust the third party is honest. Then they could just assume that the third party will send their essays on behalf of them.

If the third party receive asset from both sides or if one of the counterparties cheating they just assume, the the third party will send their asset back so that in this way they can complete the exchange of the cryptocurrency successfully.

B

In fact, in many cross-chain protocols uh there are also is this uh crocheting federation control and or manage or run by multiple identities. With an honest uh majority assumption, uh this is still kind of like uh semi-trusted, because you still need to assume that the majority of the federation won't collude, or they are just hard to compromise.

But what if we want to do it without an exchange or let's say uh without a trustee third party, uh can that is, uh can alex and bob do the uh do this change without a third party uh in the middle?

Can in fact, use hashtag log contract uh htlc to to to overcome this problem, so uh hashtag, lock contract uh can enable two party to exchange.

To exchange their own cryptocurrency atom, atom atomically, which means the transaction will be, will either processes succeed or both fail. This scheme is called atomic, swap uh it's a it's an atomic transaction that uh just swapped to kind of create currency together.

B

So how atomic swap work is. It look uh illustrates as follows:.

B

So, uh as you can see from the diagram alice deposits, as you want on blockchain one with a ton lock with a hash, lock and a time lock, she knows the pre image of the hand, uh hash lock, but she cannot refund before the time lock expires.

B

Once the once bob see this transaction. uh She he also deposits uh asset, two on blockchain, two, with a same hash, lock and a time lock again. He.

Essay 2 before this handler is fired either.

B

Then, once alice sees this transaction sent by bob or blockchain two, uh he could just redeem the assets I see here. uh She could redeem the sa2 on blockchain two, because uh these two transactions use a second hash log. That means uh the pre image of these two transaction hash log is the same, so x actually knows the pre image of these transactions hash log.

In this way, she could redeem acid too. Once alex redeem acid too, the pre image gets revealed and then uh bob can can read from the uh transaction the redeeming transaction sent by alex he uh he. He now knows the pre image as well. He can also redeem s1 on blockchain 1, using this free image.

If alex doesn't redeem that tool and the tun lock expires, both of them just uh get refund, they are just refund their asset back.

B

uh This is very suitable for a cross-chain dax scheme. That is, uh it doesn't require trustees their party at all. Let's use that yeah.

I got a couple of questions too, um so the example you originally gave is, let's say alice is one btc and bob has 10 eth and they would like to.

Two of those, so that would make the first blockchain the bitcoin blockchain and then the second blockchain, the ethereum blockchain. um But then we have the at the asset, 2 that's being deposited by bob, somehow landing inside blockchain 1.. So how does that work if we're dealing with blockchains that don't support both assets being both assets? Almost natively like I could understand that the bitcoin, when it exits into the ethereum ecosystem, may actually be interacting with a wrapped bitcoin protocol like ren or wbtc.

um But what happens to that ether when alice wants to when alice wants to access? It.

They don't have to like uh like to wrap into ethereum, because uh we are actually operating on two on two different blockchains and uh if, if they are on one blockchain uh in fact, there's no uh it's unnecessary to do uh this, because you could just um send two transactions atomically in.

In one trans, one uh smart contract code right but.

um I'm not sure I was clear: how do we, how do we deal with um assets being transferred when they're not supported on both blockchains and is when alice pays out? Her btc is bob receiving that in the ethereum blockchain, or is he receiving that.

I say one is bdc and blockchain one is a bdc chain right and blockchain two is is ethereum chain and as a blockchain, two is ethereum chain and asset. Two is either uh eth and in fact, alex and bob. uh They both need an account or, let's say, uh address on these two blockchain.

uh Okay, I understand what you're saying got it yeah so uh yeah, so they they uh actually redeem using their own address. Yes,.

So so there's blockchain one that shows the line and blockchain too it shows the line and and those you've got the initiate block and the participate block. Those are contracts running on ether is, is and and then there's the alt block are all three of those blocks: contracts running on ether that that have hashes in into the blockchain 2, or something like that.

Like for the in initiate block, uh it's on, let's say uh bdc chain, blockchain 1 and it's uh on ethereum, blockchain 2.. So as long as as long as they use a same hash log. That means uh the pre-image of these two logs are the same.

They could be unlocked using one uh one per image.

Okay, that that helps and and the bottom one the alt is that so, which chain does the bottom, the alt one that that coordinates? Those two together is: is that an either.

B

Enough, it doesn't necessarily to be a contract like so this slide is uh on blockchain one, which is bitcoin right yeah, and this is uh watching two, which is either yeah.

Like for this block, uh we draw this just to tell the uh time frame.

Oh, so this isn't a contract of the bottom block. This is just a display of the time frame: yeah, yeah yeah, oh okay, that helps cool thanks.

So I guess we can move on. So, um uh if alex don't redeem at all and the unlock expires, both of them could just uh refund the their asset back. This is very suitable for a cross-chain deck scheme. uh That is, um it doesn't require a trusty surprise at all. We don't have any trusty third-party during this scheme,.

Is so that means it's in fact a non-custody, not constant scheme, for example, atomic swing show network and general marquee are using. These are using atomic swap for their cross-chain transaction.

B

However, uh it is noticed that uh autonomous work is unfair to the swap participate, uh which means uh there is option not net opportunity. Now. uh Let me explain optionality briefly.

B

So, uh taking the definitions from investor peter, so in finance, an option is a contract which gives the option buyer the right, but not the obligation to buy or sell an underlying asset at a specified price or on or prior to a specified date, depending on the form of the option.

B

So um that's the uh formal definition so uh in terms of the htlc based atomic swap example, uh htlc based atomic swap has option uh narrative that the swab initiator can choose to proceed or abort the swap for several hours, which gives him time for speculating. According to the exchange.

As you can see from the diagram, um the price of bdc ethereum pair might fluctuate if the price is stable, alex would probably precede a swap alice and bob will both be happy well. But if bdc price goes up, relatively alice can choose to abort swap because uh he could be able to get more eth by using the most recent price.

This makes bob unhappy because the deal is cancelled and if bdc price goes down, relatively uh alex will probably proceed as well, which makes bob unhappy again because she should be able to get more bdc by using the most recent price.

There are actually a different kind of option like we have american option european option, uh comp auction and proof option.

B

In fact, atomic swap is equivalent to a american cope option. uh This is also discussed on.

In uh on a discussion on bitcoin mailing list,.

You can see from the diagram that in american call option alex need to both deposit the essay he wants. She wants to sell and deposit premium.

B

uh However, in atomic swap alice deposits no premium at all- and this leads to alex optionality well uh in our paper, we qualified the unfairness by analyzing the uh violent activity we collected data uh from march 5th uh 2018 to uh march 15, uh fifth 2019.

B

So that is a one-year data, including eight pairs of uh aprs of cryptocurrencies and two pairs of uh foreign exchange and two stock indices. We observed that the violativity of cryptocurrency is uh greater than stock in dice. Six and those of stock indices are greater than uh foreign exchanges, so our currencies are greater than stocks and greater than foreign exchange.

uh We use cr model uh crossroads, robuston cr model, crr modem, to estimate to estimate the premium and come to the conclusion that the premium should be approximately 2 to 3 of the essay volumes uh for most cryptocurrency.

B

Why the premiums uh for stocks and fear currency is a promising uh 0.3. This means it's much more unfair uh in the cryptocurrency case. So for fear, that's approximately 0.3 percent, but for uh cryptocurrency is obvious. Higher.

B

Therefore, we propose our version of autonomy swap protocol, which is prior, is priced. The optionality in optometry swap to implement american coercion to fix this problem, so uh basically alexis needs to deposit uh premium um blockchain in addiction, so that is, in addition, deposit pregnant uh to blockchain 2 as well.

Note that such a protocol can not only be used for an american option, but also a currency exchange scheme.

uh If it's a currency exchange scheme uh later it's alex, who is going to redeem the premier premieres, if it's uh it's an american call option case uh is bob who is going to redeem the premium so adding premium here mitigates the optionality in the original autonomy swap protocol.

B

Let me explain uh why we can mitigate such a option. Narrative.

B

So, uh if alex behave, maliciously here, bob can see alex behaving maliciously and decide not to participate into the protocol. If bob does not depose his assets here, alice can refund both s1 and premiums.

B

That means, uh if bob behave behave. Dishonestly alex could just cancel above the periscope, but if alex, do not redeemed bubble acid, um like like the previous previous case, we described once the price fluctuates as may not want to.

Move on the move move on the protocol again, so, if alex does not redeem, bob's essays uh essay tools, tunnel will expire and bob can just refund essay 2.. Also bob can refund uh premiums according to the protocol.

That means, uh if alex, doesn't want to continue at all bob will just get essay 2 and premiums.

B

This this is kind of like a incent incentivization mechanism to to.

B

To make alex would like to precede a protocol, because um if he, because if she doesn't receive the uh proceed, the protocol, he will just lose his premiums, so there are actually uh uh some other consideration.

B

um So, for example, the sa1 turn lock alex used um should cover it. The whole swap process and the participate should never participate. A participant who is bob here um should never participate before the premiums has been deposited, so um bob only uh participates um into the protocol once uh he once he sees alex complete deposing premium.

um This eip ends at.

B

Is establishing a standard for atomic swap protocol, so we actually uh define interfaces of the our version of let's our more fair version of atomic swap and define some technical terms, and we also define the event and provides a reference information on this.

The link on the screen you can find our implementation here, so this eip ends at establishing a standard for autonomy swap protocol to mitigate the unfairness inside the original protocol.

By standing like saying the protocol, uh we believe that it helps autonomy swap being more used, which makes crosstalk exchange more decentralized because you don't need a trustee third party.

B

Moreover, uh this standard can be used to build uh trust lease tax for option uh direct rates, because the protocol could just support the european option easily, just by fixing the height of settlement and.

B

Because so many good things that this erp brings, so that's why we think this eip should be moved to the next state.

My next day, do you mean because currently it's in status last call right, and the next stage would be final.

Right, yeah, yeah right uh currently the eip is in the status of last call, and next date is final. Ideally in last call a proposal is there for only two weeks, but I see this is this has been a little longer than the expected time. um I'm not sure I found this uh comment by one of the eip editors on the proposal about this standardization, as you explained that this brings a lot of good things for uh decks and other atomic swap options so just being curious. This is specifically to the americans correct.

Like it's uh it's very similar to uh to american ocean, but uh you can actually like refactor it uh to a european option as well.

ah I see yeah because the comment states that this is a good idea, but you know every dapp can implement it in their own way and it won't break anything for the other day. So for standardization uh we generally prefer that a proposal should be standard for every you know app or something like it's not specific to one application.

So I just want to be clear on that part.

Makes that that makes very sense. Yes,.

So uh uh related to that, uh you mentioned in one of your slides about uh implementation of atomic swap in atomics and couple of other projects. So are they using this particular version uh like the proposal, or they are using a different version of that.

B

Well, uh they only use the original version without premiums, so in their protocols um they are actually they are actually optionality. Yes, so that's the weakness of their uh their autonomy swap yeah.

Okay, got it right.

Outside the incentives, I think this might be a rephrasing of what pujo was asking, but um the way that you've presented it. The major advantage of using the uh the structure that you outline for an atomic swap is in the incentivization that the parties are better incentivized than they would be without the without the premiums built into the structure um from the technical from the technical side. Is there the the specification that you outline in the eip?

Is there a specific reason why you see that that specification to get to having premiums attached to an atomic swap is better than perhaps alternative ways to implement this? Like is there what considerations? Do you see that led to the specification, the way that you specify it in order to have premiums.

B

Well, uh because, by comparing to uh american core option uh like you can find out that there's opportunity uh in autonomy swap because there are, there was some uh premiums by adding premiums. You can mitigate the optionality and uh maybe.

Really like it's also really tricky that uh maybe like the both sides, need to uh decide like they need to find out a way to agree on how much value is the premiums beforehand yeah I yeah.

Maybe I can rephrase chris interpretation in another way, so basically for the original atomic swap protocol, it's pretty cool, but there is a weakness which makes the protocol unfair so, namely there is a free arbitrage, free, aperture strategy for the alice, and so our protocol basically fix this problem. Then, after fixing this problem. So this our protocol becomes an uh american call option protocol based on the on this atomic swap, and it is fair. So that's the water we seek to solve and for the existing decentralized exchanges using the original version.

So there are always the arbitrage opportunities for the swap initiators. So there might also be a reason that the amm-based approach is more popular.

I I think I think I have a good understanding of why the incentives are better, why it is better to put the premium in, um but I guess the direction that I'm trying to go on is. Is there a particular technical challenge that you were looking to solve? I mean assuming that I totally agree with you that having the americans, the american call option premium built in aligns incentives better and eliminates the free arbitrage opportunity that you were talking about.

What technical challenges are there in implementing this in trying to implement this kind of a structure in order to guarantee that kind of fairness like from the technical side? What uh like what specific difficulties need to be overcome.

So so, basically we at the point we write the paper. We cannot find a standard way for writing an atomic swap protocol and they have different parameters and different considerations and what our eip do is to kind of standardize this process, and we tried our best to make the specification flexible for most of the implementation styles so and yeah the addiction.

Again, go ahead: okay, okay, uh so I think the the most uh difficult part, let's say challenge is uh to decide um the the time lock like uh when could one of the party can participate into the protocol and when should they redeem um the premium like the the the challenge?

B

Is uh you need to really uh decide to unlock uh carefully so that there is no no chance uh that either party can can uh misbehave like, for example, uh if you allowed uh redeeming premiums too early, then alex may just redeems the premium and then uh bob gets nothing yeah. I think.

That's yeah, that's exactly what our second point yeah, so, basically the as the winner in the blockchain. There is actually no time or I mean precise time. Instead there are the height of the block and the block comes up and kind of randomly also with the mathematical expectation, so how to define this time. The length of this time lock can be very tricky.

So these numbers, 24 and 48 you're, saying they're, not arbitrary, like as in these are, was that a conclusion you arrived at that having the sort of 24 and 48 hour, or I.

Don't know well that, because this timeframe is commonly used in uh in lightning network.

It's interesting that you mentioned lightning actually, because one of the other things I wanted to ask is that, um throughout the throughout the slides, you talked about htlc hashtime law contracts, um which are predominantly a a bitcoin concept, is. Is there a specific reason that you believe that that is what should be used as the kind of escrow mechanism inside ethereum? Also, or would you also consider other smart contract architectures in order to hold the funds in escrow to accomplish a similar goal?

And I guess if I ask this in a different way, I could ask um what. Why is? Why do you ins, I, I guess insist is a strong word, but the standard assumes I guess, htlc, and is there a specific reason for that.

Well, uh because uh we we have htlc on both uh different blockchains, so um our pro toko doesn't work only on interference, so it was uh like basically all kinds of blockchain. So it's it worked quite generally,.

So you're saying even.

Though you're suggesting this as an eip or an erc, by keeping it to htlc, one of the things that you guarantee is that it can there's also a framework here for using for building on a utxo, uh bitcoin style, blockchain yeah.

A bit larger than just uh than just ethereum this way.

Yeah, actually, in our paper uh we also have an implementation on uh across uh across ut exo blockchain, like we have implementation, of course, utso blockchains and smart contract blockchains and uh between utso blockchain and smart control blockchain. So uh it is, is quite a generous yeah interesting, but.

Think it it helps the authority uh system, so we propose it as an eip. Yeah. Certainly interesting.

Okay, so, basically, and as long as the smart contract, regardless of the blockchain, supports the htrc and the kind of the excess of the block height, then then we can implement this protocol over this smart contract and I think for most current blockchains. This supports basic smart contracts, so it's perfectly okay to implement our protocol and the suit of the interface that not only applies to ethereum, but also those blockchains with smart contracts.

Yeah and I think it's really a good idea to introduce into ethereum, because there are many uh like different assets like cross chain into ethereum like we have wpts edc, uh run bdc tddc, like we have different version of uh essay on other blockchain.

We just map them onto ethereum and if using using our scheme, uh we could just use a more fair and more decentralized version for their crosshairing protocol because, as far as I know, most of them, I use federation scheme so which you still need to have a bit trust inside and like for some other protocol. um Maybe it's more decentralized, but uh he introduced some kind of like gang theories or other stuff yeah, but like the most decentralized one.

For now, the most decentralized scheme for crocheting transaction is still using htlc yeah.

Interesting, but from from a smart contract kind of perspective, it wouldn't need to be an htlc contract per se. No, I mean at this, you could you could envision a different kind of decentralized escrow scheme that wasn't necessarily based off of a hash pre-image?

Is that correct, as in the htlc, would not be a hard requirement on smart contract chains?.

Basically, it's the htrc based approach, it's the most popular one and another solution is based on something called adapter signature, and the idea is also similar to the 2d htrc, but they construct a different crypto, primitive and which embeds a pre-image, and so so so far, I'm not aware of any other atomic swap protocols that that's not based on these two primitives.

ah Okay, I I could, I could understand um the the primary use of the protocols used as you've presented. It is for swapping is for swapping assets that live on two different chains. um Can you see other ramifications of this uh aside from atomic atomic swaps of uh of assets? Have you thought about maybe implications for just commit committing and revealing um information or payments for information, uh whistleblower protocols, or things like that, or is your focus been strictly in the financial so far,.

Well, we were focusing on uh on financial, but I think you really make a good point like we can maybe like uh have some data marquee or something else like you can just commit some uh valuable data and then maybe try to sell and review one other thing.

Yeah, maybe there we can do some extensions over this proctor to support such maybe data exchange or something like that.

Sorry, thank you both uh um rancho and chris, for explaining those I'm just curious on one last part on the implementation. Are we aware of any project that are currently implementing this or we just have the reference implementation.

Yeah, um I think that's that's the only implementation like I think our information is the uh the only one we can find like for other implementation. They are still uh for the original autonomous vlog version like for um yes, they don't have a premium.

Yeah, as far as I know, there is a there is one and it's called a mini swap and they seem to have an implementation on this part as uh jianshan, namely my advisor and also the course of this paper is at the west index company and and as basically, this is a university project, and so we didn't advertise this much but hopefully, and also due to the hype of the automated market maker based approach.

The htlc atomic swap approach is kind of not that popular, and so um I'm not sure if there, if it's possible for this protocol, to support the I mean option markets rather than the current, the current um just currency exchange markets. So that might be of opportunity. So I'm still digging into this part and to see if some companies are still uh will be interested in this protocol or not yeah.

Yeah, that would be great. You know I. I hope that, with the release of these episodes, we will discuss some of the limitations it's going to help developers and maybe it would be implemented soon.

uh I have one last question on the uh you know: process path, as I can see in the proposal, the discussion tooling is uh pointing towards the issue section of the eip repository.

The proposal is created in 2019, so I can understand that it was a normal practice to create a discussion link and then eventually end up for writing a proposal and submitting it. But recently the process improvement group eipip is recommending to move any proposal related to discussion and the fellowship of ethereum magician.

I I have found a discussion there I mean, like, I believe you guys have created a link, but it is not updated. With the proposal number, uh we generally suggest to move it to fellowship of a theory magician because that's increase the visibility of the proposal, and you know, even if the proposal is standardized.

Well, a fun fact: atomic swaps are here for a while. They first came into prominence in september 2017, when an atomic swap between decreed dcr and light client was conducted, really appreciate you both taking out time and sharing this information.
